Can you imagine buying a home without conducting a thorough inspection?

Especially if you plan on investing in the home to make it an attractive purchase for the next buyer (to command top dollar in return)…

And what if you were doing this in a market where home prices remained flat, or were even falling?

And borrowing costs were high?

Well, that’s essentially what a lot of PE funds have had to do with the businesses they buy.

Buy-side due diligence is a tough nut to crack, because the buyer needs to learn a tremendous amount about the acquisition target in a very short time, with limited access to information.

Think of all the areas where a buyer needs deep, objective insights prior to penning an investment thesis, authoring the value creation plan - determining the improvements and investments to be made during the hold period - writing an equity check, structuring debt, and then executing the transaction…

Financial due diligence Tax diligence Corporate structure diligence IT diligence Cyber diligence Workforce diligence ESG diligence

…and most daunting,

Operational due diligence

A recent Accenture report - link in comments - revealed that 83% of PE leaders believe their current approach to due diligence “has substantial room for improvement”, and 90% agree that higher quality due diligence enhances value creation.

Greg Schooley from Bain & Company agrees, and in a recent podcast on Operational due diligence - link below - he shared how today’s leading firms are ‘doubling down on operational due diligence…’

“We think that’s going to be a key criterion for returns in the next 5-10 years for private equity.”

Today’s rate environment has fundamentally altered the source of returns for PE. With multiple expansion a thing of the past, ROIC is generated through two primary levers - revenue growth and margin expansion.

And in order to drive revenue growth and margin expansion in the assets they acquire, buyers must first understand where these businesses have opportunities for investment and strategic adjustments to drive that performance improvement.

This starts before the acquisition, with comprehensive operational due diligence.

Take a look at the materials in the comments, because this is an area ripe for massive innovation and opportunity for improvement.

More to come on this soon, including…

What is operational due diligence? Why is it so difficult? How is it done today, and how can technology improve on this? What happens if the fund gets it right…or gets it wrong?
