🔍 Emerging Trends in Commercial Real Estate: A Closer Look at Asset Class Stability

🚀 Despite the bumps we've seen from the COVID-19 pandemic, some recent articles from Brookings and CoStar show some interesting turn of event in the commercial real estate (CRE) market. Malls and shopping centers were both hit hard initially, but retail has come back across the board and is now sitting in second, behind the industrial CRE sector, representing $3.03 trillion in total asset value.

🏢 The Industrial sector is showing a robust demand that has, however, led to increased vacancies due to a surge in supply. The office market continues to struggle, reflecting the largest decline in value since 2019, showcasing the changing dynamics of workplace needs.

🛍️ Retail Resilience: Surprisingly, retail isn't just surviving; it's thriving. With a nearly non-existent supply and a current national occupancy rate nearing 96%, demand for retail space has even surpassed pre-pandemic levels. This sector leads all CRE in unleveraged investment returns at a rate of 3.56% in 2024.

📉 Comparative Insight: While retail shines, the multifamily and office sectors are experiencing declines, highlighting the sensitivity of these markets to economic shifts and lifestyle changes post-pandemic.

💡 A Historical Perspective on Hotels: It's intriguing to note that historically, hotels have offered the highest annualized rate of return among all commercial asset classes according to a study done by Cornell. However, in this rough economic patch - returns in this sector have gone down as expected. This fact emphasizes how asset classes can fluctuate depending on the market cycle, offering unique opportunities and challenges to investors.

🏨 What's Next for Hotels? As we witness these shifts, the hotel sector remains a critical area for investment. A softening in returns, coupled with the current interest rate environment - means there are sure to be more great investment opportunities around the corner…

As we dig deeper into 2024, I just sifted through the latest Trepp, Inc. Delinquency Report, and there are several crucial takeaways... Here’s a detailed breakdown and why these trends matter:

1️⃣ Delinquency Rates Dip: The overall CMBS delinquency rate has fallen back under 5% this May, hitting 4.97% after a significant resolution in office sector debts. This decrease is a silver lining, yet the devil is in the details.

2️⃣ Lodging Sector Alert: Unfortunately for us in the lodging sector, delinquency rates have climbed by 25 basis points, now at 6.22%. This uptick contrasts with the slight improvement in the office sector, which saw a significant decrease of 44 basis points to 6.94%. Overall, we have seen lodging delinquency rates steadily increase since the beginning of the year.

3️⃣ Mixed Signals in Retail and Multifamily: While retail delinquencies held steady, multifamily experienced a rise, now at 1.70%. These mixed signals across different asset types underline the complexity of the current market environment.

4️⃣ Special Servicing vs. Delinquency: Understanding the distinction between CMBS delinquency and special servicing rates is crucial. Delinquency tracks loans that have missed payments, while special servicing includes loans under closer management due to risk of default, which can include loans still making payments.

🔍 Why This Matters: This pattern of fluctuating delinquency and special servicing rates across sectors underscores the importance of vigilance in investment decisions. It also underscores the reality that there are absolutely deals out there, if you can find them.
