For those who can get through the Law360 paywall, I highly recommend this perceptive article by Jonathan Terrell, pointing out the incredible policyholder risks that are presented when insurance companies spin off a “bad bank” of legacy long-tail liabilities.
I had the pleasure of working with Jonathan, on behalf of a consortium of policyholders, in opposing the OneBeacon transaction. What Jonathan is too kind to say is that insurance regulators, despite being an important firewall to protect policyholders, too often hail from the insurance industry and are thoroughly “captured” by the entities they purport to regulate. The Pennsylvania Insurance Department, for its part, listened to us politely when we pointed out the inevitable failure of the OneBeacon spinoff, but ignored us completely in approving it. (Even more irritating to me was that the Department effectively did so under cover of darkness, but obviously tipped off the insurers, because the transaction closed within a couple of hours, preventing us from taking any further steps.)
Jonathan is also far too kind in how he characterizes the claims handling practices of some of the runoff shops; in my experience, their claims handlers’ principal marching orders are to preserve assets as long as possible so that the company can benefit from the “float,” and to take the most aggressive positions that they can envision (in some cases, regardless of logic, precedent or even plausibility). Some are better than others, but none are as good as claims handlers in businesses that are ongoing concerns, who have to answer to management that still has to sell policies and who won’t if the company takes laughable positions to avoid claim payments.
In any event, this is an important reminder that companies should keep an eye on the financial machinations of their historical insurers (to the extent they haven’t already fallen into this trap). If one of these transactions is in the works, policyholders should take steps to challenge it. It may not work, and “I told you so” is cold comfort, but inaction is 100% unsuccessful.
